Understanding Indirect Rate Models

Indirect Rate Models in regard to DCAA compliant accounting.

Indirect Rate Models are used by government contractors to calculate their indirect costs, which are the costs that cannot be directly attributed to a specific contract or project. These costs are typically incurred for common business activities, such as overhead, general and administrative expenses, and fringe benefits.

In order to comply with DCAA (Defense Contract Audit Agency) requirements, government contractors must have an indirect rate model that accurately and fairly allocates indirect costs to their various contracts and projects. This is important because the government wants to ensure that it is paying a fair price for the goods and services it is purchasing from contractors.

There are several different types of indirect rate models that contractors can use, including:

  1. Single rate model: This model uses a single indirect rate to allocate all indirect costs to all contracts and projects.
  2. Multiple rate model: This model uses different indirect rates to allocate indirect costs based on the type of cost being incurred (e.g., overhead, G&A, fringe benefits).
  3. Weighted-average rate model: This model uses a weighted average of different indirect rates to allocate indirect costs based on the type of cost being incurred and the proportion of the cost that is allocated to each contract or project.

In order to ensure compliance with DCAA requirements, contractors must carefully track their indirect costs and ensure that they are being allocated appropriately using their chosen indirect rate model. They must also maintain accurate and complete documentation to support their indirect cost allocations, which may be subject to audit by the DCAA or other government agencies. Additionally, contractors must ensure that they are consistently applying their chosen indirect rate model across all their contracts and projects to avoid any inconsistencies or errors.
